Finishing a Flagstone Basement

Hi all,

So I'm a new homeowner. My wife and I have been in our first house for almost two years and I'm looking to turn my basement into a more usable space for when we start having kids. So here's the situation:

I have a flagstone basement. I have one wall that I'm planning on framing, but it needs some serious work. The mortar/cement/plaster isn't holding up any more and I know it needs to be redone before I can do anything else.

So question 1 is what would be a good material to repair/reseal the spaces between the stones in order to make it water tight before I start framing and insulating?

Question 2 is should I dig out as much of the existing mortar/cement/plaster as I can before applying the new material?

There are some pipes in the way that I know I'll have to build around, but right now the concern is the stone wall.
