Rusty Galvanized Nails??

My eight year old home has cedar siding with the original paint. I am not sure if they did not use galvanized nails, or if the galvanized nails failed, but there is rust spots bleeding through the paint at nearly every nail location. I am not sure of the proper way to repair the rust spots prior to repainting.

Any help would be greatly appreciated.

I would set the nails, caulk over the setting with an exterior latex caulk to seal the rust, spot prime with Kilz spray, then proceed with painting plans.
