Repair section of drywall

I have a fairly large section of my garage drywall I need to replace due to a leak. It goes from the bottom of the floor about 2-3 feet up and about 6 feet wide. How would I go about doing this?

Cut the damaged section out back to the center of the nearest (16" center) studs, and nail the new 5/8" sheetrock piece to the center of the studs. (1/2", if on outside wall only...fire code).
Use a solid new 4'X 8'sheet and cut it to fit, after removing all of the damaged 'rock.
Mud and tape the seams, feathering (and let dry) and sanding in between all three coats.
