I just moved into a house where the basement has the old real wood panels I was thinking that I could just clean the walls and apply a light wood color (natural) paint and water it down so it would soak into the wood grain to lighten it up a bit because it is so dark... Any sugestions on this?

For something to 'soak' into the wood grain, any finish that currently exists will have to be removed. If the wood is currently unfinished, washing it with TSP will get it ready to finish. Wood bleach (oxalic acid) can be usd to lighten the wood. Sometimes it works better than others. I don't recommend watering paint down. If you want a 'soak in' lightening treatment, you might considering semi-transparent stain.
